Present Value and Future Value: Two Sides of the Same Formula

Present value and future value are the same relationship solved in opposite directions — one asks "what will this be worth later," the other asks "what is that future amount worth today."

Future value: growing a lump sum forward

FV = PV × (1 + r)ⁿ. Invest $10,000 today at 6% for 5 years: FV = 10,000 × (1.06)^5 ≈ $13,382.26.

Present value: discounting a future amount back

PV = FV / (1 + r)ⁿ — literally the future value formula solved for PV instead of FV. What is $10,000 received 5 years from now worth today, at the same 6% discount rate? PV = 10,000 / (1.06)^5 ≈ $7,472.58.

Why these two numbers aren't coincidentally related

Notice $7,472.58 growing at 6% for 5 years returns almost exactly to $10,000 (7,472.58 × 1.06^5 ≈ 10,000), and $10,000 discounted back at 6% for 5 years returns to roughly $7,472.58 — they're precise inverses of each other by construction, not by coincidence.

Why this matters for real decisions

Present value is the foundation of comparing money across time — a lottery win of "$1 million paid over 20 years" is worth meaningfully less in present-value terms than "$1 million paid today," because the future installments must be discounted back before a fair comparison is possible. The exact discount rate used dramatically changes the conclusion, which is why choosing a realistic rate matters as much as the formula itself.

Common mistakes to avoid

  • Comparing a future amount directly to a present amount without discounting first — this is the single most common error in evaluating "guaranteed future payout" offers
  • Using an unrealistically low or high discount rate to make a present-value comparison favor a predetermined conclusion
